I don't think Bilbo was ever cowardly. He is certainly unsure of himself on such an adventure. Hobbits after all prefer the predictability and peacefulness of the Shire. Gandalf knew Bilbo had in him what it took to not only be a good burglar but more importantly a good soul who could withstand greed and was loyal to the end.
