Sheep come to represent simplicity and humbleness. These are admerable traits that Santiago loves. Sheep also reflect sort of existence lived by those who are completely blind to their Personal Legends. They merely wish for food, water, and security. Santiago doesn't want to live like this. He wants to find more out of life.
